UNCOOKING THE BOOKS FROM TOXIC PAPER SUB-PRIME MORTGAGES CDS AND CSOS MATERIAL MISSTATEMENTS OF THE FINANCIAL SERVICES INDUSTRY:  A BARCLAYS BANK PLC CASE STUDY

Abstract

 

This paper studies the sub-prime mortgages, Credit Default Swaps (CDS), and Collateralized Synthetic Obligations (CSOs) cooking the books of the financial services industries at a global level. The paper uses the case of the Bank of Barclays to develop a methodology of uncooking the books from material misstatements of the financial industry.  This research is about the current sub-prime markets crisis shows how sub-prime mortgages, CDS, and CSOs overstated the revenues of the financial services industries leading to the stock markets melt-down of October 2008. The paper attempts to develop regression models and software that detect fraud involved in the mortgages crisis and a method for fraud “finger print” definition.  This paper provides the readers with fundamental information about firms and auditors' misconduct. While it researches primarily the International Economics and Accounting, it also deals with law, computer information systems automation and specifically forensic accounting, expert witness testimony and computer litigation support.

 

 

Literature Review

 

Cooking the Book an Epidemic of International Proportions that is Spreading

 

"Uncooking the Books" is a "hot" topic these days.[1]  The Wall Street Journal (Susan Pulliam and Deborah Solomon, 2002) "Uncooking the Books: How Three Unlikely Sleuths Discovered Fraud at WorldCom Company's Own Employees Sniffed Out Cryptic Clues and Followed Hunches." Louis Lowenstein (2002) reports that "Financial accounting has one quite simple goal: to give investors and other outsiders an honest report on a company's performance and management's stewardship. Accurate accounting ("transparency") is something that we Americans preach to other nations as an essential precondition for successful capitalism." But, does theory match the reality?

 

 

Drew Cullen (2007) reported that "Uncooking the books costs Dell 'only' $92m." The Financial News published that Dell "presented the Securities and Exchange Commission (SEC) with cleaned-up accounts for the years 2003-2006 and the first quarter in 2007.

The restatements show that Dell earned $92m less net income than it had previously stated in earlier filings.[2]  In August, the company said that it might have to write down up $50m-$150m to put right "accounting errors and irregularities". Unnamed senior executives were blamed for allowing, or asking for, the books to be cooked to show that quarterly targets were met. In the context of Dell's $12bn net income during the period, the write-down is a drop in the ocean. But what does it say for the company culture at the time, that such chicanery could be allowed to happen? In August, Dell said it had fired or retrained or reassigned or reprimanded those involved. It named no names."  With such high cost of uncooking the books, it is no wonder that companies are reluctant to do that!

 

The Gale Group (2005) reported about "Uncooking the books" in China.  The Economist (2005) published that "China uncooks some of its books," and "mis-spending funds."[3]   It described how "China's auditor-general, report to China's legislature on the scrutiny conducted by his National Audit Office (NAO) of the central budget and other government finances. The report gave details of $1.1 billion in funds mis-spent by central departments, and $8.6 billion misused by the debt-clearing agencies at the forefront of China's banking reforms. China's finances are an opaque mess. The legislature, or National People's Congress, rubber-stamps a budget in March that delegates have had a chance to review for only a few days beforehand. The budget gives vague descriptions of how money will be spent and, oddly, covers a financial year that begins three months before the document is unveiled. Ministries do not publish details of their budgets. Policymakers lack reliable data on an array of liabilities, such as bad loans and local government debts, which could threaten financial stability. The Ministry of Finance, which is responsible for managing the central budget, was itself a conspicuous subject of this year's report. Among its errors were a lack of control over the budgets of the People's Bank of China (the country's central bank) and the main state-owned television and radio services. It was also criticized for failing to make budgets detailed enough. Some 13% of funds audited in the four asset-management companies set up by the ministry to handle the state-owned banks' non-performing assets were found to involve irregularities.

 

One of the companies was accused of having made up 3,983 fictional employees, for which it obtained nearly $24m from the ministry to cover salaries and other benefits. A few years ago, this sort of public criticism would have been simply unthinkable. Yet there are limits to Mr. Li's glasnost. The Communist Party itself has yet to be mentioned in his broadsides, though it, too, is supposed to be subject to the NAO's scrutiny. There has been no mention of the police, either. (The armed forces have a separate, more secretive, auditing system.) Mr. Li did acknowledge that 760 people had been disciplined within the party or subjected to criminal proceedings for wrongdoings raised in his report last year. But he did not mention any names, state how many had actually been jailed, or give any other details of punishments. In 2000, the newly appointed Mr. Li said it would take his auditors about three years to put a stop to major malpractices in central departments."

 

 

 

 

"Uncooking the Books" after "Cooking the Books" Using Educational Fraud Simulations

 

 

"Cooking the books" is an international epidemic that afflicts the public and the private sectors around the world, and "uncooking the books" is "hard to do."  The authors of this manuscript are simulating a fraud on the published annual reports.  Having cooked the books makes it easier to uncook the books.  Moreover, it makes it easier to develop systems that will automate the process of uncooking the books, when you know how the books have been cooked in the first place.  One way to simplify the process of uncooking the books is to simulate the fraud yourself.  In addition to Computer Based Training (CBT) and Computer Assisted Instructions (CAI), Rushinek et al (1982) produced instructional simulations that can be very effective in preparing auditor to deal with "uncooking the books."   They can improve not only the learning process, but also the instructor evaluation, since they are so entertaining.[4] Using forecasted financial reports (Rushinek et al, 2003 & 2006[5]), this manuscript automated the process of "uncooking the books," by deploying expert systems, that help the expert to uncook the books.

 

 

One of the methods of dealing with uncooking the books has been "Sarbanes Oxley Microsoft Accelerator Forensic Accounting" methodology of deploying "Expert Witness Testimony, & Computer Litigation Support" in a Workshop", to teach accounting professors, members of the American Accounting Association, how to "uncook the books."

(Rushinek and Rushinek, 2005)[6] "Assessment Automation Software for Accounting, Teaching, and Recruiting Programs" helps speed knowledge distribution. (Rushinek, and Rushinek, 2006)[7] The challenge of using technology to uncook the books is obvious when professor teach other professors about "Audited Google Video Professors' e-Store Pod-Casts."  They demonstrate "How to Teach, Service & Research using World Wide Web (WWW) Assessment DVDs" recorded in real-time from surveillance security cameras, using "Microsoft® Office Accounting Technologies for the Wireless Classroom." (Rushinek and Rushinek, 2007)[8]  Such mealtime audits will act as preventive fraud controls, and educational tools, all at the same time, with minimal cost.

 

 

Assessment CPE Video Podcasts Consult, Publish & Teach

 

"Assessment Continuing Professional Education (CPE) Video Podcasts and Blogs with 'Hands-on' labs help "Consult, Publish & Teach Forensic Auditing, Expert Witness Testimony & Microsoft® Office Accounting Computer Litigation Support." Making the learning experience more visual and more entertaining is crucial for better learning results, especially when teaching professors that can later teach it to their students.[9] The AAA (American Accounting Association) Annual Meeting 2007, (Rushinek and Rushinek, 2007) Teaching and Curriculum Section tries to teach faculty members how to deal with the fraud epidemic. To be cost effective auditor and faculty members have to know "How to Use New Media and Technology to Repurpose Classroom Instruction for the Accounting and Business Educator" to control "International Fraud" and manage the specialty of "Forensic Accounting Education."(Rushinek and Rushinek, 2008)[10]  

 

 

"Mock Trial & Forensic Faculty" help prepare students for the professional "WWW Marketplace."  Jury, Judge & Attorneys is getting familiar with the area in both "Courtroom & Classroom," deploying new "Instructional Technology Research & Service." (Rushinek and Rushinek, 2008)[11] It is important to "Role Play Forensic Accounting," the books alone are not sufficient to describe all the facets of "uncooking the books." Serving as an "Auditing & Tax Expert Witness, Providing Testimony and Computer Litigation Support Teaching, Services, Research and Development," can be very interesting and financial rewarding. (Rushinek, and Rushinek, 2008)[12] "How to Use Cases, Role Playing and Mock Trials in the Classroom" emphasizes "The Role of the Accounting and Business Educator" to teach students "with the Aid of New Computer Media." that help automate the "uncooking" of the books. (Rushinek and Rushinek, 2008)[13] The same methods are also used for "Tele-Medicine's SMART Surveillance Audio Video (AV) High Definition (HD) Internet Protocol (IP) Security Network Camera Audit Systems" where mealtime multimedia audits can monitor events inexpensively over the internet, while serving additional purposes such as education, health-care, and internal controls.  Such sharing of resources cuts the cost, while raising the revenues, and overall improving the cost benefit analysis results. (Rushinek and Rushinek, 2009)[14]

 
 

 

Large differences between GAAP (Generally Accepted Accounting Principles and International Financial Reporting Standards (IFRS) require "Compliant Real-Time 2-Way AV (Audio/Video) HD (High Definition)" systems.  "Recording Audit" procedures may help "uncook the books," as well as help promote "Effective Learning Strategies for Forensic IT Networks of Expert Witnesses Research."  Such activities that focuses on "Investigative Accounting Testimony, & Computer Litigation Support," (Rushinek and Rushinek, 2009)[15] will help build the skills of faculty and students to deal with the challenges of "uncooking the books."

 

 

 

The costs maybe overwhelming unless we learn to repurpose technology for multiple applications, leading to more "Effective Learning Strategies (ELS) that repurposes stand-up traditional classroom instruction AV (Audio Video) surveillance recorded to a DVD, for real-time auditing, distance learning, CPE courseware, as well as Tutor CDs and DVDs."  This way, "As soon as the class is over, the instructor's PC uploads the AV session to Google Video, and to an WWW DVD-burner," which can be sold to fund the audits, the education, promote security, and help "uncook the books," all at the same expense.  Extending the auditor tool box to "Cell Phone Real Time Forensic Audit," enables an investigators to multi-task, making them much more cost effective.  The same applies to doctors in "Tele-Medicine" using "e-Bill Records over the WWW AV IP Network" it enables cooking the books on grant international scales. 

 

However, it can also promote "Security Surveillance Reconnaissance" using Pant Tilt and Zoom (PTZ) Cam Systems, Close Circuit TV (CCTV) & DVD-Recording to be more secure, transparent and "uncook the books" ASAP.   "Repurposed Stand-Up Instructions for Distance or Blended Education and CPE," helps educate the public at a faster less expensive and more enjoyable environment (Rushinek and  Rushinek, 2009) [16] "This is a study of cell phone real time auditing. One specialty is not enough to "uncook the books," one has to have a network of experts, and networks of interdisciplinary communications, which are sector specific.  For example, "Health Care," has its own specialized fraudsters, and needs its own "Forensic Information Technology Networks Expert (FITN) Witnesses Teams Researching Investigative Tax, Accounting & Auditing (FIA)" in such specific sectors. "Forecasts Archives of Testimony, Assessment, Publishing" serve as the raw materials for "Teaching, Service, & WWW Multi-Media Consulting,"  (Rushinek,  and  Rushinek, 2009) providing the tools of the trade for "uncooking the books."[17] Such "Emerging and Innovative Research highlights promising Forensic IT (Information Technology) Networks of Expert (FITN) Witnesses Research that focuses on Forensic Investigative Accounting and Auditing (FIA) research ideas."  The "Authors describe their work in progress soliciting others to research it and help them."

 

 

Expert Systems Fraud Audit Detecting the Likelihood, Magnitude and Risk of Irregularities

 

Internet Fraud Auditing has been the focus of the literature, especially using a  Simulated fraud in specific industries, such as the Health Care Industry Case Study.(Rushinek and Rushinek[18], 2000)  A relatively recent area of specialty has been forensic accounting, expert witness testimony, and computer litigation support. "Forensic audits are investigative audits that aim at detecting the likelihood, magnitude and risk of irregularities in financial statements. In contrast with the traditional audit of financial statements, this study focuses on auditing statements posted on Internet web sites. Of auditing may become more and more popular, as well as cost effective. Even if a publicly traded company does not post its own financial statements on the web, other companies are providing this service, as well as the Securities and Exchange Commission. The forensic auditor can provide effective expert witness testimony and computer litigation support regarding overstated revenue sales fraud.

 

This study describes a software based fraud detection expert system (ES) using a simulated case study of the hospital and medical service plan industry. Typically, this system will run on the Internet, scans the audited company’s financial statements and analyzes the differences between trends of the company’s annual reports (for about 10 years). This study describes how the system can be validated in a classroom simulation of “cops and robbers.” The robbers perpetrate a fraud on a company, and the cops try to spot it and explain it. The ultimate use of such a system will be to continuously run it on the Internet and e-mail alerts to the forensic auditor any time it detects red flags."

 

 

 

Forensic Accountant Calculating Damages and the ‘But-if Analysis

 

 

Forensic accountants have a very prominent role in calculating the fraud damages, and reducing them by recovering part of the fraud.[19] This is yet another example of industry specific damage calculation method, the experts frequently use in fraud asset recovery case.  This case deals with the stock market and breakage industry and "The Role of the Forensic Accountant in Calculating the Damages Using the ‘But-if Analysis in a Case of Internet Day Trader & Online Broker Misconduct Litigation." (Rushinek and Rushinek, 2001) Once the forensic team of accountants, economists, lawyers, and other experts figured out that damages existed.  The next question is to estimate these damages.  One of the ways to estimate such damages, is the "but if" analysis. 

 

"This is a study of the role of the forensic accountant in calculating damages using the "but if” analysis in a case of Internet day trader and broker misconduct litigation. The day trader makes several claims that the forensic accountant can validate. For example, the trader claims that the broker pressures the trader to take excessive risk and focus on NASDAQ’s most risky Internet stock trades. The forensic accountant can quantify the risk of the different stock markets

and sectors. For this purpose, the forensic accountant calculates the variance for the different stock markets and sectors, leading to the conclusion that indeed the NASDAQ is significantly more risky than other stock exchanges. Likewise, the Internet stocks are much more volatile than other sectors, and therefore, much more risky.

 

Forensic accountants are better suited to deal with such cases when special accounting issues arise. These issues may include income taxes, trust accounting, money laundering, reconstructing financial statements as well as cash collection issues. Furthermore, the forensic accountant can deploy the “But If” analysis

to show what would have happened had certain actions been avoided? In our case, what would have happened had the online broker not pulled the power plug on the PC (Personal Computer) of the day trader, forcing him to suspend his trade? The forensic accountant can calculate the profits that the trader would have earned had the broker allowed him to conclude his exit plan and cover his short position, before the stock market trend reversed itself."

 

Auditors can apply the same techniques, to the toxic mortgage papers, by asking what if the mortgages would have not defaulted, and companies like AIG Corp, would have not collapsed without government intervention, how much money would the US tax payer have saved, by not bailing out these companies?  That would provide us with some estimates of the damages using the "But-if" analysis, applied to the 2009 banking crisis.

 

 

Experts for Detecting & Litigating Computer Crime as well as "Uncooking the Books"

 

"Cooking the books" turns into computer crime, since it is so easy to upscale accounting frauds and make up false accounting records, with rudimentary computer systems and elementary knowledge.  Most people understand how using experts for detecting and litigating computer crimes, can help reduce their negative impact. (Rushinek and Rushinek, 1993)  Similarly, "Using Experts" and expert systems can help detect and Litigate "cooking of the books," reducing their negative impact.[20],   "Whilst the development of a crime-proof computer operating system seems very unlikely, more could be done to deter, discover, litigate and punish computer criminals. Because of the limited sophistication of security devices, experts shy away from them, while managers and attorneys (unaware of their limited sophistication) refrain from using security devices either because of their high cost or in the erroneous belief that computer crime is a low risk. To control computer crime, the computer experts should assist both management and the legal community, especially where management loosely carries out the existing policies, procedures, and preventive controls, giving a false impression of high security which makes it even more difficult to discover and gather evidence of crime." 

 

Likewise, the accounting profession gives the false impression that cooking the books is so unlikely, that the investing public can rely on the "going concern assumption."  This assumption implies that the investing public can assume that companies do not "cook the books."  This manuscript supplements such assumption with evidence from the internet.  Saying, let's runs this software package that looks for red flags of irregularities, and if this software does not find any such red flags, we may apply the "going concern assumption," of the Generally Accepted Accounting Principles (GAAP).  Otherwise, if the software detects red-flags of irregularities, let's not turn a "blind eye."  Let's investigate the companies further to verify that the red-flags do not represent real irregularities.  On the other hand, and if they do represent irregularities, and the company did "cook the books," then let's "uncook the books" As Soon As Possible (ASAP), and "nip it in the bud."

Most audits have been done after the fact, or retroactively, even by managerial auditors working for the management of the company. (Rushinek and Rushinek, 1989) [21] "Studies in the area of evaluating asset safeguarding and data integrity have usually dealt with evidential evaluation procedures and the judgment decisions taken by the auditors during initial and subsequent audits. The qualities, measures and techniques of asset safeguarding and data integrity when examined jointly relate a degree of concern for cost-effectiveness considerations, internal controls and the effects of making global judgments using piecemeal evidence. The design of the appropriate internal control system, combined with the impact of proper data security and risk and computer reliability, make up the circumambience under which auditors', as well as" regulators have been working.  That is no longer good enough, the more effective approach is proactive, and future oriented, industry specific audit analysis.

 

 

Tax Fraud Forecasting And Departure Error Estimates For Litigation And Liability Risk

 

 

In addition to looking backwards, as auditors frequently do, auditors may reverse the direction of time and look forward. (Rushinek and Rushinek, 1997).  They may try to look at "Tax Fraud Forecasting For the Petroleum Refining Industry."  Using "Financial Ratios & Reversed Accounting Theory Applied to Shell Oil," a company can look at itself to find out whether they are giving the impression of "cooking the books."[22]  Avoiding common mistakes of making false linear assumptions (Rushinek and Rushinek, 1997)  “Managerial auditors mixed cost forecasting assumption" would not create such "departure error estimates for litigation and professional liability risk" and reduce liability.  This is another example of industry specific analysis for the "electronics industry.”[23]

 

 

To fully understand the process of uncooking the book, one has to understand the "cooking of the books" from the perspective of management as well as the traders, investors, and brokers, and the forensic audit techniques that apply.  Rushinek and Rushinek, 1997) demonstrate how "Forensic Audits of Stock Market Forecasts For Texaco & The International Oil and Gas Industry" apply to "Financial Models for Online Broker Litigation," and for "uncooking the books."[24]  (Rushinek and Rushinek, 1987)  Much like "Using Financial Ratios to Predict Insolvency," one can use financial ratios to predict "cooking the books," and how to "uncook the books."[25] The trouble is that it may be too expensive and time consuming; this is where automation and technology comes in.

 

 

Proactive, Future Oriented, Industry Specific Forensic Audit Analysis

 

Researchers have been focusing on real-time future oriented preventive and proactive audit work, as technology has improved in recent years. (Rushinek and Rushinek, 1997) Dealing with the ”Rating and Ranking Best Practices of the British Petroleum Oil Company and the Oil & Gas Industry" and the "Sales to Cash Forecasting Univariate Regression Trend Analysis and Computer Modeling” is an example of integrating industry specific, statistical forecasting, and computer modeling with financial ratio analysis into the audit process, in the Oil and Gas industry.[26]  Taking it a step further, Rushinek and Rushinek (1998) apply the same principle to ”Litigation in Pennzoil and the Petroleum Refining Industry," demonstrating how "A Financial Ratio Automated Peer Review Analysis of Variance Internet Software Development” will facilitate the forensic audit.[27] 

 

As management is trying to boost the stock market and the profit perceptions (Rushinek  and Rushinek, 1999) they are ”Correlating Investors’ Preferences to Stock Characteristics" using "An Algorithm for Internet Software Decision Support System," in an effort to lure investors. Understanding such "Development in the Crude Oil & Refining Industry” marks the new trends of preventive automated controls to "uncook the books."[28]  Adding another dimension of technical stock market analysis to the traditional fundamental financial analysis is another dimension of the audits of the future. (Rushinek and Rushinek, 2000) ”Oil & Gas Market, Sector & Company Relative Strength Congruity Trading Theory" relates to the practice of "technical financial analysis. An Internet Automation Approach Applied to Chevron Corporation’s Stocks" illustrates how to trigger red-flags for "uncooking the books."[29]

 

 

 

Accounting Information Systems (AIS) Banking Industry MIS & EDP Auditing

 

The banking industry has some unique characteristics.  (Rushinek. and Rushinek, 1989)   "The control of computerized information relating to branch manpower management" may be very compartmental, all over the world.  Making "follow-up systems for banks" more challenging, since auditors may have to travel far and deal with different environments. [30] (Rushinek and Rushinek, 1983)  "The Interactive Computerization of Manual Banks Demand Deposits Management Information System (MIS)" and the high components of "Electronic Data Processing (EDP) Audit" lend itself to automated "cooking of the books."[31]  (Rushinek and Rushinek, 1983) "A Model for Measuring and Forecasting the Level of Information Content as a Function of Accounting Information System Reports" reveals that some of these reports can be misleading, due to the historical nature of some of the values.   "An Empirical Multiple Regression Analysis for a Computerized Banking Loan System Follow up shows that the gap between the market and historical values may grow as time goes by, requiring constant monitoring and analysis."[32]

"Whilst the development of a crime-proof computer operating system seems very unlikely, more could be done to deter, discover, litigate and punish computer criminals. Because of the limited sophistication of security devices, experts shy away from them, while managers and attorneys (unaware of their limited sophistication) refrain from using security devices either because of their high cost or in the erroneous belief that computer crime is a low risk. To control computer crime, the computer experts should assist both management and the legal community, especially where management loosely carries out the existing policies, procedures, and preventive controls, giving a false impression of high security which makes it even more difficult to discover and gather evidence of crime."

Description/Objectives:

Sarbanes-Oxley Microsoft Accelerator Forensic accounting workshop demonstrates how Accounting academics and practitioners can use Microsoft Share Point Team Services and Share Point Server to assist an internal audit team in implementing, investigating, and improving compliance audit services. It describes how to become an Accounting Expert Witness and how to provide Expert Witness Testimony, with an emphasis on HIPAA (Health Insurance Portability and Accountability), Sarbanes-Oxley, and Basel II Compliance Forensic Accounting.

 

We will discuss R&D for experienced expert witnesses, including the issues of dealing with the forensic team of professionals. This workshop focuses on using forensic accounting techniques in general, and providing Computer Litigation Support in particular. The workshop objectives include helping experienced expert witnesses to review their skills and upgrade them, while demonstrating to prospective expert witnesses the nature of the work, its intellectual challenges and financial opportunities and rewards. We plan to meet such objectives, by lectures, role playing, demonstrations, and most importantly active participation of the audience as well as discussions and arguments of pros and cons of various issues.

 

Format/Structure:

DVDs for litigation support, including the pros and cons of different standards such as DVD+/-RW/VR (Digital Versatile Disk, Read Write, and Video Recording), DVD-RAM (Random Access Memory), HD (High Definition)-DVD, Blu-Ray DVD, DVD Copying, dubbing, burning, and recording, focusing on the technical and legal facets.

 

Intended Audience:

This study targets practicing and academic litigation and litigation support team members, including lawyers, economists, accountants, auditors, doctors, engineers, corporate executives, expert witnesses, plaintiffs and defendants, as well as students and others interested in the topic. This workshop will review the financial opportunities for expert witnesses, fee structures, relationship with the legal profession, opportunities for students that want to specialize in the area of forensic accounting and litigation support, and/or combine the study of accounting and law, and computer information systems.

This workshop focuses on Audited Google Video Professors' e-Stores Podcasts. It describes how university professors record lectures to Podcast them, and distributes them offline and online. It deals with how to stream free trailers, upload and download clips, Page-View Counts, Buy High Quality, Day-Pass, or View the Full Length of a Clip. It evaluates methods of "How-to" Teach, Service, and Research the WWW (World Wide Web) Assessment DVD, applied not only to supplement instructions and testing, e-learning and CPE distance learning, but also to improve teaching effectiveness, fund other activities, and facilitate business continuity backup and recovery. Thus, you can back up your computers and lectures on to a DVD, and distribute it from a remote WWW server. We use the new Free Microsoft® Office Accounting Technologies as an instructional tool and an example of how to teach, service, and research using new Wireless Bluetooth, Wi-Fi, Blu-ray technologies.
